A high enough rate of return is necessary to ensure that purchasing power is not lost over time.
The standard deviation, which measures the volatility of returns, should ideally be 0.8 or lower than the rate of return. This relationship is expressed through a statistic known as variance drag, or phantom tax. If the variance drag exceeds 1.5%, it indicates a poorly performing portfolio. Additionally, the Sharpe ratio, a well-known measure of risk-adjusted return, should be 1 or higher for a favorable assessment.
Understanding the probability of experiencing a loss within the next 12 months is also critical, as many advisors may not provide this information. Investors should be aware of the potential financial risk based on historical data, including the upper and lower bounds of expected returns.
